I have added a custom address field to the lead object and I am trying to create a formula field to pull out just the city, state for easy viewing. I can see street, city and postal code/zip as fields available to include in the formula but not state or country. Is this expected?

Hello Stacy Becker, Yes thats expected , State and Country components will not be available under formula field and as you rightly observed for Custom Address Field, State and Country components are picklists not Text fields which are not supported formula field type (Here is the doc for supported formula field type).
