<p> tags are added to a text field when record is updated. Neither of the sources (user input or current field value) have <p> tags. Anyone who can explain why it happens and how I can rectify it?
There are other text fields which update but none get the <p> tags.

Maybe a stupid question, but are those tags in the billing postcode field of the record you're testing with?
Also, I've just realised that, in your debug, the billing postal code is set to {!ZipPostCodeDisplay}, it is not the same name as your formula, so you may be looking at the wrong culprit here
