On one side, if the user's profile does not have "Manage public reports" they can only edit reports in their personal report folder. But if the user's profile has "Manage public reports" they can edit reports for any folder they have access to; even if the folder is 'read only.'
This seems like an all or nothing approach in which there is no way to give users the ability to modify reports in one folder while limiting them to only read reports in others.
Our intent is to have a folder with permanent reports (Users can't change those reports) and one in which users can collaborate with their teams to create reports as they see fit.
Obviously, I know that users can always use 'save as,' but this will just cause they report list in the folders where they can write to increase drastically.

This is unfortunately a black eye at the moment. Short answer, you can't. Users need the Modify Public Reports profile permission to modify reports in public folders, as you stated. It is definitely an all-or-nothing approach.
At Dreamforce the Analytics PM demo'ed a new much much granular permissions features around report folders, but not entirely clear when it will be available. The demo was using functional code in a sandbox, so my guess would be not this coming release (Winter '12) but the following one (Spring '12).
I'm afraid there's not much to be done until then...
